How does ESG impact performance? ›

While ESG data collection and reporting is the first step of a company's ESG journey, it does not by itself lead to financial improvement. According to McKinsey, studies show that strong ESG performance is positively correlated with higher equity returns and reduction in downside risk.

Kroll analyzed data on over 13K companies across industries and found that those with better ESG ratings outperformed their peers with lower ratings; globally, ESG leaders had annual returns of 12.9% vs 8.6% for laggards.

When we talk about ESG metrics, we're really talking about performance measures or indicators of a company's performance on environmental (E), social (S), and governance (G) issues. They are similar to other business metrics in that they're used to assess a company's operating performance and risk.

ESG key performance indicators, or KPIs, are trackable figures meant to help firms understand the environmental, social and governance impact of their operations.

ESG metrics can be divided into two main categories: quantitative and qualitative. Quantitative metrics are based on numerical data that often can be directly measured and compared. Examples of quantitative ESG metrics include greenhouse gas emissions, energy usage, employee turnover rates and reported HR violations.

ESG and sustainability are closely related. ESG investing screens companies based on criteria related to being pro-social, environmentally friendly, and with good corporate governance. Together, these features can lead to sustainability.

Does ESG underperform? ›

A lot of their underperformance is thanks to missing on just a handful of tech stocks, according to a report from Morningstar. Last year, 82 out of Morningstar's 146 sustainability indexes underperformed their non-ESG equivalents, making 2023 the second worst performing year on record, after 2022.

Friede et al. (2015) summarized and analyzed over 2000 ESG-related studies and found that approximately 90% indicated a positive relationship between ESG and financial performance.

The results demonstrate that the positive impact of ESG rating on corporate financial performance is more pronounced in the high risk case than in the low risk case (p < 0.01).

ESG can help improve employee engagement and productivity. Employees who feel like their company is making a difference are more likely to be engaged in their work and motivated to do their best. And when employees are engaged and productive, it positively impacts the bottom line.

As a result, individuals with high personal ESG scores are more likely to receive employment, partnership, investment, and other corporate opportunities. In this sense, a personal score is simply an extension of the institutional acceptance of greater transparency at the corporate, company level.
